Moody's Dowgrades the Credit Ratings of Several "Small to Mid-Sized Banks," and Announces That Others Are Under Review for a Possible Downgrade

We used to call Obama the Shit-Fingered Midas for his anti-golden touch. (That was before we found out he had fantasies of putting his fingers in men's poopers.)

But apparently Obama was the economic standout of the egregious pair.

Moody's cut credit ratings of several small to mid-sized U.S. banks on Monday and said it may downgrade some of the nation's biggest lenders, warning that the sector's credit strength will likely be tested by funding risks and weaker profitability.

Moody's cut the ratings of 10 banks by one notch and placed six banking giants, including Bank of New York Mellon (BK.N), US Bancorp (USB.N), State Street (STT.N) and Truist Financial (TFC.N) on review for potential downgrades.

"Many banks' second-quarter results showed growing profitability pressures that will reduce their ability to generate internal capital," Moody's said in a note.

"This comes as a mild U.S. recession is on the horizon for early 2024 and asset quality looks set to decline, with particular risks in some banks' commercial real estate (CRE)portfolios."

Moody's said elevated CRE exposures are a key risk due to high interest rates, declines in office demand as a result of remote work, and a reduction in the availability of CRE credit.

The agency also changed its outlook to negative for eleven major lenders, including Capital One (COF.N), Citizens Financial (CFG.N) and Fifth Third Bancorp (FITB.O).

The collapse of Silicon Valley Bank and Signature Bank earlier this year sparked a crisis of confidence in the U.S. banking sector, leading to a run on deposits at a host of regional banks despite authorities launching emergency measures to shore up confidence.

Best economy in history, Fat!

Yup. CRE might actually collapse in many areas, which is going to take out local and regional banks. Most financing for commercial real estate comes from midsized banks. As it blows to pieces, a lot of those banks run a real risk of failing.

And when they fail, they will brokered away to the Big Five banks, who will radically expand their portfolios while eliminating many credit sources (and credit competition) for small and midsized enterprises in the regions they take over.

It won't help much. There's already a major "return to office" movement in a lot of laptop class jobs, but even when it happens it is often not to the same offices. San Francisco's office buildings are increasingly starved for tenants. Even where employees have returned to the office, they didn't go back to the same places.

And in many urban centers, office space in Class A buildings is now cheaper than average office space in the suburbs because the cities are shit shows. And where "the office" is still in the same place, the surrounding businesses (shops, restaurants, etc.) are often closed now because nobody wants to be foot traffic in beautiful downtown Portland anymore (for example).

The CRE reckoning is coming regardless of "return to office" requirements.

A bunch of people proposed mandatory censorship of any social media posts about bank health. Yup. And the small and midsized business that were served by them (especially Signature - SVB was always weird and in its own category) are now subject to Big Bank rules and interest, as are future small or midsized businesses.

Local and regional banking allowed for robust and effective tailoring of services to the needs of the area, especially business needs. Kiss that goodbye as they get eaten by the big banks in sweetheart deals. Sure, the big banks will end up paying and paying quite a bit, but it is going to change the business banking landscape for at least a generation.

83 Look at the consumer credit report. This gets worse and only presages what's about to come. Consumer credit extensions hit a historic high. New charges were also running at monthly highs. But that is now dropping because people have either exhausted their credit or the bills are coming in. Inflation is causing them to decrease post COVID spending, which shot up. Remember that rates are at an all time high and now people holding balances are accumulating substantial interest charges. It's not a good outlook.

In their infinite wisdom, the voters in Portland's county decided to fund universal preschool entirely through a tax on "rich" people (people making more than 125K singly/200K jointly).

Since you have to pay the tax if you live or work in Portland's county, that has only accelerated the flight of offices to the suburbs. Even before Covid, leases were more expensive in a major suburban office area than in downtown Portland - God only knows what the lease differential is now.

More important than that, though, is the structural problem of interest rates. Rates have turned. They aren't going to forever and bouncing on the zero boundary. We're in a secular rising-rate environment now, and virtually nobody in the business now knows how to deal with that. Remember, rates went down - on average, with periodic short-term exceptions - from the end of the Reagan Recession until last year. That's basically 30 years - long enough for entire careers to have come and gone.

Almost no one in American finance has real-world risk management experience in a rising rate environment. It's going to be a very bumpy road as the banks figure out how to survive when money isn't free anymore.

I am in the office today and there are maybe 25 people in my part of the floor. There is seating for around 75. So at any time during the week our floors only have about 1/3 of the personnel it can handle.

Why would any company pay the rent on a floor that is at most half occupied? They would either negotiate a lower rent or consolidate and let go one of the floors.

I think my company wants to keep the same amount of floors and introduce hoteling where no one has a set desk. We shall see if that happens.

Not even three years of negative growth counts when a democrat is in office. However, shortly after said democrat leaves office -- or is once again coronated, eliminating any opportunity to oust them from their perch -- we can once again declare a financial emergency."
