THE MORNING RANT: An Outstanding Essay on How to Destroy a Company with Mercenary, Cost-Cutting Executives

”For two generations, American companies have been run to maximize short-term financial returns instead of to produce great products. In the long run, this approach fails disastrously at both.”

That is the thesis embedded in a great piece I just stumbled upon, written by a gentleman named Gautam Mukunda.

It is also a subject I repeatedly revisit in my writing, but Mr. Mukunda’s piece may be the best I have read about the destruction being wrought on once-great corporations by executives obsessed with cost cutting to bring about short-term stock gains. There is one corollary he didn’t touch on, which is the damage being done to corporations by green and ESG distractions. I’ll briefly touch on that, but first here is a sample of Mr. Mukunda’s outstanding piece. I encourage you to link it and read the whole thing.

“From 737s To Sneakers, It’s The Same Sad Story” [Forbes – 9/21/2024]

The CEO of a legendary American company steps down after a series of reverses. His company used to dominate its industry, was the leader in innovation, and succeeded so massively that it became an icon of American success. Despite this track record, it had turned to an outsider with a financial background, but no experience in, or passion for, the industry when it hired him. The new CEO focused on cost-cutting and squeezing profits from older products instead of making the investments necessary to invent new ones. The result was a spike in short-term profits that thrilled Wall Street but was soon followed by a precipitous decline as customers turned to competitors who had new and innovative offerings. The outsider CEO, after receiving tens of millions of dollars for destroying tens of billions of dollars in value, retires, leaving a successor to pick up the pieces.

Boeing and Nike are given as examples.

Nike has just provided us with another case study. Because the product life cycle in fashion is much faster than it is in airplanes, it took only years, instead of generations, to cripple a great company. When John Donahoe became the CEO of Nike in 2020, he was the company’s second-ever outsider CEO. Donahoe had been the CEO of eBay and Bain but – critically – he had no history in shoes, or sporting goods, or even in fashion.

Mr. Mukunda goes on to discuss how CEO Donohoe was so oblivious to the products Nike sold, that several years into his tenure he referred to Nike’s proprietary “ZoomX foam” as “Zoom 10 foam.” But in the circles where Mr. Donahoe comes from, there is no difference between a widget and an airplane and a tennis shoe.

Donahoe slashed sales teams and R&D and shifted products from Nike’s retail partners to its own stores. Unsurprisingly, this boosted numbers in the short term.

Cutting costs, reducing headcount, and slashing research and development is how the current crop of mercenary executives conduct business.

He laid off hundreds of marketers who had an intimate knowledge of Nike’s customers, intending to replace them with data driven insights. Product creation shifted from sports to demographics (instead of a department focused on creating products for basketball, it would have one creating products for men, like Zara, Gap, H&M, or any other generic fashion brand.)

Not mentioned by Mr. Mukunda is the damage done to corporations by committing to unattainable green initiatives. As I wrote a few months ago, Hertz was destroyed by an outsider CEO who decided to impress his buddies in Davos by committing to remake Hertz as an EV rental company.

At the center of the Hertz debacle was its poorly thought-out commitment to electric vehicles. With Scherr at the helm, Hertz acquired 60,000 EVs, with a goal of putting over 300,000 into service. A CEO who understood his product and his customers would have understood what a calamitous mistake Hertz was making. Mr. Scherr, however, was not such a CEO. Customers didn’t want to rent the EVs, counter agents struggled to lease them, and make-ready crews struggled to keep them charged and road-ready.

Corporate America desperately needs to move away from the existing model of recruiting celebrity CEOs from the outside, whose “expertise” is in financial gimmickry, and return instead to developing the best and brightest talent internally, from individuals who have a passion for the company and its products.

You are ABSOLUTELY right. In my consulting work for many different (some medium sized, some quite large, a few small) the CEOs obsessed with cost cutting never achieve sustainable above-average results.
What matters most is focus on excellent execution. Every time. Beats the best "strategy" as well.

H-D, John Deere and Tractor Supply went full on woke. They were exposed, boycotted and forced to reverse direction.

However, not one of the CO's making those destructive decisions have been fired, so I do not take them as serious when it comes to changing course.

I will still not give them my money because they didn't really learn their lesson.

and you're not wrong, the amount of damage "cost cutting" can do is simply amazing.

I'm spending 90% of my day right ow managing 13 projects that are the direct result of some cost cutting measure that no one actually understood. Simply because they save about a dollar per unit on the front end but end up costing thousands over the life of the truck....

So then why exactly have companies bought back so much more stock than they've issued over the last several decades, while also issuing debt? Well, because they expect to make more profit than the debt costs -- it's a bet on themselves -- and that increases returns to shareholders relative to issuing stock.

It used to be that Nike dominated, with maybe 70% of gym-goers wearing the swoosh. Now, I see Nike on maybe 25%. Yeah its anecdotal, but I think its a very bad sign for that company that people who used to buy Nike aren't buying it anymore.

I just replaced a 20 year-old pair of Nikes and my one requirement for the new shoes was that they weren't Nike.

I hate that company even though their shoes were fine.

Well, debt was cheap at the time. Another factor is the paranoia at the top. If you have a lot of cash, you are a takeover target, while if you buy back, you get rid of the cash and you reduce the number of shares a raider can access.

I follow several Israeli accounts on X, people who live there and provide very good updates and analysis on the continuing fighting. In the beginning of the year there would be a great deal of arguing in their threads between those who thought Biden and Harris were the best for Israel and those (like me) who said that Biden would always betray them in the end.
A half a dozen betrayals later, and it easy to notice that virtually all of the pro-Biden/Harris voices on Jewish X accounts have disapeared. Can't say for sure that they've changed their minds but they don't dare speak openly about it anymore. Meanwhile it is easy to find those that agree that Trump is the only hope for Israel's future.

56 I panicked last year when I thought we got assigned an EV rental in Spain. I had no idea how we would charge it, what state the battery would be in, or how long the charge would last driving in the mountains. Thankfully it was just a plug in hybrid that we could gas up! Fuel tank was tiny though...only 10 gallons/40 liters. Got less miles out of it than my wife's dodge charger.

Lessons get learned from failures for individuals and companies but government helpfully bails everyone out until everything crashes and burns.

Separately..

The Detroit CBS station just had a threatening commercial by
"National Voting Record" or something like that. I actually remember seeing this around 2020.

Basically the message and tone was that your vote is private but whether you vote or not can be seen by your family, friends, neighbours and employers.

Whatever the issue was , it was corrected.Almost all restaurants get some kind of citation during an inspection. Getting a corrective citation is not failing and I would be interested in what Newsweek is calling failure.

Since the 2021 merger between FCA (Fiat-Chrysler Automobiles) and PSA, he has done nothing but use all the profits from FCA brands to fund the company's EV agenda and then destroy all North America brands by laying off half the engineers and management with experience, expertise and automotive knowledge in North America while replacing them with cheap "best cost country" remote workers in Mexico, Brazil and India who are not even worth the $53k they are paid.

And with that he has completely destroyed the morale of everyone in North America who works for the company... from engineers to management to dealers to the UAW workers at North America plants.

All due to the WEF and Deep State "climate change" and EV agenda, implemented by Deep State EPA regulations which ban ICE vehicles and mandate EVs.

Well, a CEO would be insane not to buy back stock and artificially drive up the price.
Then, you couple that with being able to easily off-shore manufacturing?
Shut down the US plant, off-shore to China, take the profits to buy back stock and cash out like a king.

Whatever the issue was , it was corrected.Almost all restaurants get some kind of citation during an inspection. He's been firing experienced, knowledgeable experts in engineering and product development who make ~$100k with employee benefits (401k, health insurance, paid holidays, paid vacation, profit sharing) and replacing each one with 2 or 3 "best cost country" remote workers making $53k with no benefits paid by Stellantis.

They report in the media that these are headcount cost-cutting measures. But they are not cutting headcount, they are simply reducing salary and benefit obligations. But one engineer with experience and expertise is worth more than 5 BCC workers. No doubt Ford and GM did the same, using the excuse that they need to cut their experienced engineers in order to "transition to EVs". Which is bullshit. Experienced engineers can learn to engineer and develop EVs.

I also saw executives at Compaq (before the HP merger) continually stuff the channel or rush products to market to "make the quarter," when all they were doing was hitting their bonus numbers.

I think something that is key is to restrict or even deny interest writeoffs for M&A activity or for stock buybacks funded by borrowing.

Second, is to allow corporations to deduct dividends just like they can for interest. Dual taxation of dividends at the corporate and individual level makes little economic sense other than advantaging borrowing instead of capitalization. That forces a focus on returning value to the stockholders other than capital gains.

Also equal treatment of dividends to interest paid incentivizes preferred stock instead of borrowing.

Pretty much all of Jack Welch's 'groomed' succession candidates fit this bill. That said, the 3M veteran who was CEO prior to him was no shining beacon either. I don't deny the thesis of this article, except for the implication that prior CEO's who came from the company were great. Corporate cronyism has been corroding legacy 'great' companies for decades. Outside fresh blood wasn't a bad idea, but when they have no industry experience / passion, you get the short-term focus discussed here. I'd say the most damaging effect on companies is the broken model of board members who are supposed to represent shareholder interests but instead are just other CEO's who rubber stamp their buddies and collect 6 or 7 figure payment for a handful of hours and some first class travel each year...

Conglomerates are more for CEOs, investment banks, and the executive suite, than for stockholders, customers, or employees.

It is coming to an end as it always does. The coming sovereign debt crisis in the West means a reset of some sort. What we will get is about ten to twenty years of 'austerity' until the sovereign debt is repudiated or inflated away.

Stupid policies to prop up financial institutions results in more misery--to wit, Italy, Greece, Spain, etc. have lower gdp (adjusted for inflation) than they did before 2010. They need to ditch the Euro and repudiate debts to N. Euro banks. France is teetering on the edge financially too. Britain is heading the wrong way and even Germany is flailing economically. Debt is killing Euroland and will kill us too if we don't do something about it.

When you inject race, religion (or lack thereof), and identity (like alphabet people), those differences cannot be bridged. Fonda and Stewart were both white males that were arguing mainly over economic policies.

That can be bridged. Make Fonda black, gay, and atheist, and Stewart as white, God fearing, and straight--they would never be friends in the first place given the tribalism built around those identifiers.

The incentives now are to produce good results for a couple of years, but if you want the long term view it is much harder.

He bought CBS, sold all of the Westinghouse technical businesses and dis-established Westinghouse in 1995. I started my nuclear engineering career at Westinghouse in 1981; this pained me. I don't know why the asshole just didn't start at CBS.

Westinghouse came back, bought up by foreign companies. I think it went through bankruptcy in the early 2010s.

Voting and election results.

I blame it on the invention of the MBA which itself quickly became premised upon the concept that management is fungible. If you can manage one thing, then you can manage another. Not just the MBA, though, but also on its unfortunate marriage to the newly-invented spreadsheet. Data-driven trends within PowerPoint presentations were difficult to argue with because they were and are true.

But spreadsheets and data models cannot, and never will, capture spirit, nor client-personal preference, nor tastes, nor culture, nor anything that cannot be measured to multiple decimal places. So the engineers and the operations managers were shoved aside in favor of slick presentations by folks who came through finance and/or HR. Within finance GAAP is GAAP, regardless of the enterprise (government excepted), and within HR the standard became compliance to DC-based EEO regulations. Accountants and bureaucrats are not noted for their corporate vision, but they became the managers of the enterprise.

I watched goals and visions shrink from looking decades ahead to just quarterly analysts numbers.

491 It's not just the "short-term stock price gain" that's an issue. The entire concept of "growth" as the primary indicator of company health proceeds from the differential treatment of stock price and dividends. When dividends were treated a little differently than regular income (given a special place alongside "capital gains") companies were often willing to continue providing good products/services at a good value to customers. If they kept a profit going, it made the investors and the owners happy.

Driving ALL benefit from stocks to stock price gain made "growth" the only thing that mattered to stockholders. The ONLY gain they now got from stock was if the price went up. And, of course, with bigger companies (again, an incentive for growth, so companies could reach that strata) it was the only way to see real returns on your investment. So it became the only goal when investing - even long-term investing became almost entirely set on stock price.

What happens when company growth becomes the biggest thing? They expand into niches they shouldn't, and they buy up all the competitors and smaller companies in adjacent niches.

You will be shocked at how bad that industry has gotten. If you or someone you know is considering buying a new RV, in no uncertain terms, DON'T DO IT!

(In fact, the post itself would have before the commenters did. Because liberal keyboard amateur economists assume that everything wrong with corporate America today is all because of them.)
